Traditional banks are heavily regulated when they use your short-term deposits to fund long-term loans. Shadow banks, like money market funds, did the exact same thing—a process called maturity transformation—but without government safety nets. When panic struck in 2008, investors tried to pull their cash simultaneously, causing these unregulated entities to freeze, which instantly starved massive institutions like Lehman Brothers of overnight funding.
